Performing a Mercy on your opponent means allowing him to continue fighting, restoring a small amount of health. Technically, having pity on your enemy does not bring any advantage, only the possibility of further humiliating him.
How to perform a Mercy
After you've defeated your opponent, at the phrase Finish him / her hold down the left trigger of the pad (L2 on PlayStation 4, LT on Xbox One and ZL on Nintendo Switch). While holding the left trigger, press the down directional button three times in a row and finally release the left trigger.

Finally, you can get a Soul of One Being (key item usable in the Krypt) by performing 10 Mercy in the Tower of Time.
